Abstract :
Survey evidenceshowsthatthemainreasonwhyfirmskeeppricesstableisthatthey
are concernedaboutlosingcustomersormarketshare.Weconstructageneral
equilibriummodelinwhichfirmscareaboutthesizeoftheircustomerbase.Firmsand
customers formlong-termrelationshipsbecauseconsumersincurcoststoswitch
sellers.Inanenvironmentwithsectoralproductivityshocks,weshowthatcostpass-
throughisanon-monotonicfunctionofthesizeofswitchingcosts.Specifically,prices
tend tobecomemorestableasthefractionofrepeatcustomersincreasesandthe
elasticityofthecustomerbasefalls
