With the cluster development, heterogeneous firm has formed gradually. According to the practice of SME cluster in China, this paper explores the causes and inevitability of heterogeneous firm formation in SME cluster. Factors of production have been classified into two major groups: material and innovation, using the Cobb-Douglas production function, the paper demonstrates that firm size changing will bring the changing of input, which lead to the essential difference between the firms.
